01 / UNDERSTANDING
Understand the idea
Tell the story of a tabletop exercise that initially reports a manageable shortage. Let a reviewer ask how quickly assets can be sold when other participants are selling too. Rework the response with slower execution and weaker proceeds, demonstrating how stress testing becomes useful when it changes an operationally specific decision.
02 / UNDERSTANDING
The concept in context
A stress test changes selected risk drivers and estimates consequences for earnings, capital, cash flows or operations. Sensitivity analysis may vary one factor; scenario analysis combines a coherent set of changes. The exercise is informative only when the exposures, assumptions, transmission mechanisms and output measures are clearly connected.
A severe result should prompt investigation of vulnerabilities and available management responses, rather than automatic acceptance or dismissal. Responses need realistic timing, market capacity and governance. A plan that assumes every bank can sell the same asset immediately at an unchanged price may hide the very strain the scenario intends to examine.
03 / UNDERSTANDING
A worked learning case
In a fictional scenario, customers withdraw funding while bond prices weaken and loan collections slow. The bank first estimates each effect, then considers their interaction. It revises a proposed asset-sale response because the assumed sale proceeds and timing are too optimistic under the same stressed market conditions that caused the funding pressure.
ORIGINAL EDUCATIONAL PRACTICE
Try it before you check.
Why must a stress test examine whether its proposed management actions remain feasible?
Show the answer and reasoning
The scenario can impair the resources those actions rely on.
An adverse market environment can reduce sale prices, limit funding access or slow implementation just when the bank needs a response. Counting an action at full effectiveness without checking those constraints can understate vulnerability. A useful test therefore evaluates both the shock's impact and the practical conditions for mitigating it.
Two traps to watch for.
- Describing a stress scenario as a forecast of the most likely outcome.
- Assuming unlimited asset-sale capacity at unchanged prices.
YOUR TOPIC-SPECIFIC LEARNING MAP
Turn understanding into practice
Name the risk drivers and their transmission paths.
Separate first-round effects from interacting effects.
Test the timing and capacity of each proposed response.
Explain the idea, apply it to a new situation, then check what changed in your reasoning.
