Reading the news: Testing debt service against cash available

Debt-service analysis compares a defined cash resource with scheduled interest and principal obligations. Learn why accounting profit is insufficient by itself and why the numerator, denominator and timing must be stated before interpreting a coverage ratio.

This guide explains a topic and a method for reading related news. It does not report a newly announced event. Check the issuing authority for current facts.

01 / UNDERSTANDING

Reading the news

When company or lending news cites a coverage ratio, identify its definition and period before comparing it with another number. Check whether the discussion uses operating cash, an adjusted earnings measure or another proxy. A strong annual ratio does not alone explain how the borrower meets payments during a seasonal cash-flow trough.

02 / UNDERSTANDING

The concept in context

A period total can hide payment-date pressure, and optimistic projections can overstate the available resource. Lenders should examine recurring cash generation, repayment structure and alternative scenarios. Collateral is a secondary recovery consideration; its presence does not demonstrate that scheduled operating cash can meet debt service without disruption.

03 / UNDERSTANDING

A worked learning case

A fictional project reports profit but needs cash for additional working capital before a loan instalment falls due. The appraisal's stated cash-coverage formula initially looks comfortable on an annual basis. A monthly schedule exposes a tighter payment interval, prompting the analyst to test collection timing and the realism of the proposed repayment structure.

ORIGINAL EDUCATIONAL PRACTICE

Try it before you check.

Why should debt-service analysis examine payment timing as well as an annual coverage ratio?

Show the answer and reasoning

Annual totals can conceal a shortfall when an instalment becomes payable.

A ratio aggregates cash and obligations over its measurement period, but the borrower must make each payment on its actual due date. Receipts arriving later cannot directly meet an earlier instalment. A cash schedule tests that sequence and helps identify whether a bridging resource or a different repayment structure is needed under the stated assumptions.

Two traps to watch for.

  • Using profit as cash without examining adjustments and cash requirements.
  • Comparing ratios whose debt-service definitions differ.

YOUR TOPIC-SPECIFIC LEARNING MAP

Evidence to check

  1. Write the supplied cash-resource and debt-obligation definitions.

  2. Place scheduled principal and interest on a cash calendar.

  3. Stress one collection assumption and reassess payment capacity.

Explain the idea, apply it to a new situation, then check what changed in your reasoning.
