Reading the news: Duration and the economic value perspective

Duration summarises the timing and interest-rate sensitivity of bond cash flows. Learn why economic value can fall even when near-term income looks steady, and why duration is an approximation with defined limits.

This guide explains a topic and a method for reading related news. It does not report a newly announced event. Check the issuing authority for current facts.

01 / UNDERSTANDING

Reading the news

In bond-market reporting, distinguish a yield movement, coupon income and a valuation change. When a bank portfolio is described as long duration, ask which cash flows and yield changes the measure represents. Look for the liability comparison before interpreting asset sensitivity as the whole institution's economic-value exposure.

02 / UNDERSTANDING

The concept in context

Economic-value analysis considers the present values of assets and liabilities rather than only the next period's income. Their sensitivity can differ even when nominal amounts match. Duration-based estimates simplify the yield movement and instrument behaviour; large shocks, curve changes and options can require additional analysis such as convexity or scenario valuation.

03 / UNDERSTANDING

A worked learning case

Two fictional bonds each have a face amount of 100 units, but one pays its cash flows much later. The learner compares their response to the same small hypothetical yield increase. The later-weighted bond is more price-sensitive. A bank holding it then compares that sensitivity with the present-value response of the liability used to fund it.

ORIGINAL EDUCATIONAL PRACTICE

Try it before you check.

Why can equal asset and liability face amounts still leave economic-value interest-rate risk?

Show the answer and reasoning

Their cash-flow timing and price sensitivities may differ.

Face amounts describe nominal claims, whereas economic value depends on when cash is received or paid and the rates used to discount it. Matching nominal amounts does not match those sensitivities. A duration comparison helps reveal the difference, while its assumptions and the possible effect of nonparallel yield changes still need review.

Two traps to watch for.

  • Equating a bond's coupon rate with its duration.
  • Treating a small-change price approximation as exact for every shock.

YOUR TOPIC-SPECIFIC LEARNING MAP

Evidence to check

  1. Distinguish Macaulay duration from modified duration.

  2. Explain the inverse yield-price relationship in words.

  3. Compare both asset and liability sensitivity before judging exposure.

Explain the idea, apply it to a new situation, then check what changed in your reasoning.
