01 / UNDERSTANDING

Reading the news

When an earnings headline celebrates stronger margins, ask whether revenue, asset use or one-off income changed. A clear denominator helps distinguish better pricing from a smaller operating base.

02 / UNDERSTANDING

The concept in context

A high margin can coexist with low asset turnover. Conversely, a business with a thin margin may produce reasonable returns by using its assets intensively. Examine the industry, unusual gains and the period covered. A ratio is a question prompt for further analysis, rather than a substitute for understanding how earnings arise.

03 / UNDERSTANDING

A worked learning case

Original educational case. Firm A earns ₹10 lakh on revenue of ₹1 crore and uses average assets of ₹2 crore. Its net margin is 10% and simple net return on assets is 5%. Firm B earns ₹8 lakh on revenue of ₹1 crore with average assets of ₹80 lakh. Its margin is 8% but return on assets is 10%.

ORIGINAL EDUCATIONAL PRACTICE

Try it before you check.

Original practice: Net profit is ₹6 lakh and revenue is ₹60 lakh. What is the net profit margin?

Show the answer and reasoning

10%.

Divide the stated net profit of ₹6 lakh by revenue of ₹60 lakh and multiply by 100. The result is 10%. This answers a sales-based profitability question. It cannot be called return on assets because no asset denominator has been supplied, and the two measures answer different questions.

Two traps to watch for.

  • Mixing an operating-profit numerator with a net-margin label.
  • Using revenue as the denominator when the question asks return on assets.

YOUR TOPIC-SPECIFIC LEARNING MAP

Evidence to check

  1. Label the earnings measure used in each ratio.

  2. Compute margin and asset return side by side.

  3. Check whether unusual gains distort the comparison.

Explain the idea, apply it to a new situation, then check what changed in your reasoning.
