Reading the news: Liquidity and solvency: different diagnostic questions

Liquidity concerns meeting payments when due, whereas solvency concerns the relationship between asset values and obligations. An institution can face a timing shortage despite positive net assets, or hold cash while suffering deeper losses.

This guide explains a topic and a method for reading related news. It does not report a newly announced event. Check the issuing authority for current facts.

01 / UNDERSTANDING

Reading the news

Ask whether a reported banking stress concerns payment timing, recognised losses or both before interpreting a proposed intervention. A short-lived cash gap and a permanent valuation loss need different diagnoses. Check the original claim against its evidence and label interpretations separately. A specific trap is equating a cash shortage with proven insolvency. Keep the reporting period and missing information explicit before deciding whether the reported facts support the suggested conclusion.

02 / UNDERSTANDING

The concept in context

A liquidity operation can ease timing pressure without repairing losses that have impaired the institution’s capital position. A useful study check is to prepare a dated cash-flow schedule, then state valuation and conversion assumptions explicitly. Explain why the method fits the stated facts before applying it to a changed situation.

03 / UNDERSTANDING

A worked learning case

A fictional lender owns assets valued at 120 and owes liabilities of 100, but only 5 of its assets are immediately available cash. A payment of 12 falls due before other assets can be converted. On these assumptions, net assets are positive at 20, yet the immediate cash gap is 7. Timing and value produce different diagnoses.

ORIGINAL EDUCATIONAL PRACTICE

Try it before you check.

What is the immediate cash shortfall in the scenario?

Show the answer and reasoning

7 units.

The payment requires 12 units and immediately available cash is 5, giving a gap of 7. Assets exceed liabilities by 20 under the supplied valuations, so the example does not establish insolvency. The distinction depends on those valuation and timing assumptions; a later asset loss could change the solvency assessment.

Two traps to watch for.

  • Equating a cash shortage with proven insolvency.
  • Assuming emergency funding removes underlying asset losses.

YOUR TOPIC-SPECIFIC LEARNING MAP

Evidence to check

  1. Prepare a dated cash-flow schedule.

  2. Compare asset values with total obligations separately.

  3. State valuation and conversion assumptions explicitly.

Explain the idea, apply it to a new situation, then check what changed in your reasoning.
