Practice & review: Fiscal deficits and public borrowing

Fiscal analysis separates government receipts, expenditure and borrowing needs. Understanding the deficit concept helps a learner read budgets, distinguish stocks from flows and evaluate possible links with financial markets.

The worked question on this page is original educational practice. It is not represented as a question from an official previous-year examination paper.

01 / UNDERSTANDING

Review the question

Use an original two-year account to distinguish new borrowing from accumulated debt. For a genuine paper, annotate the definition supplied instead of imposing an unstated budget identity on the question. Present a budget statement containing both an annual deficit and total outstanding debt. Ask the learner to identify which number answers a financing-gap question. Include the period explicitly so the correct response rests on the stock-flow distinction instead of numerical size.

02 / UNDERSTANDING

The concept in context

The economic meaning depends on what spending finances, how borrowing is structured and the wider environment. Capital formation, transfers and interest payments have different implications. A budget ratio also needs its denominator and period, rather than being interpreted as a complete verdict on fiscal sustainability.

03 / UNDERSTANDING

A worked learning case

A simplified government receives ₹80 and spends ₹100 during a year, with the ₹20 gap financed by borrowing. Its debt stock may already include earlier borrowing. The exercise separates the year's financing gap from total outstanding obligations and asks what the spending supports before evaluating its economic effect.

ORIGINAL EDUCATIONAL PRACTICE

Try it before you check.

Is a year's fiscal deficit the same as total public debt?

Show the answer and reasoning

No.

A deficit measures a financing gap over a period, while debt measures outstanding obligations at a date. New borrowing may add to debt, but existing debt also reflects previous periods and other adjustments. Keeping the time dimension explicit prevents a flow measure from being mistaken for a stock.

Two traps to watch for.

  • Calling the annual financing gap the entire debt stock.
  • Judging expenditure only by its amount without examining its purpose.

YOUR TOPIC-SPECIFIC LEARNING MAP

Learn from the attempt

  1. Label the example's receipts, expenditure and financing gap.

  2. Draw separate boxes for annual flows and outstanding debt.

  3. Explain why spending composition matters to the interpretation.

Explain the idea, apply it to a new situation, then check what changed in your reasoning.
