Practice & review: Retail loan affordability and household commitments

Retail affordability analysis compares sustainable household income with necessary spending, existing commitments and the proposed repayment. The aim is to understand usable surplus, including the effect of income variability and plausible adverse changes.

The worked question on this page is original educational practice. It is not represented as a question from an official previous-year examination paper.

01 / UNDERSTANDING

Review the question

Create an original loan case using fixed pay and a variable annual bonus. Ask which assumption needs correction and why; numerical practice must state any hypothetical acceptance criterion explicitly. Offer a household with strong gross income but large necessary commitments. Ask which evidence is needed before judging affordability. The worked answer should distinguish the loan's requested amount from the recurring surplus available to service it, with any numerical acceptance rule supplied explicitly as hypothetical.

02 / UNDERSTANDING

The concept in context

Affordability can change when income falls, costs rise or a floating-rate contract resets. A sensible stress discussion tests the household's capacity rather than relying solely on a collateral value or one strong month. Actual institutional criteria and contractual terms should be checked before making a lending decision.

03 / UNDERSTANDING

A worked learning case

A salaried customer seeks a consumer loan and presents an annual bonus as if it were monthly income. The officer separates regular pay from the variable bonus, records rent and existing repayments and tests the proposed instalment against the remaining recurring surplus. The exercise does not prescribe a universal lending ratio.

ORIGINAL EDUCATIONAL PRACTICE

Try it before you check.

Should a variable annual bonus automatically be treated as fixed monthly repayment income?

Show the answer and reasoning

No.

The bonus may not arrive regularly or be assured at the assumed amount. Affordability should reflect sustainable income timing alongside necessary expenses and existing commitments. Variable receipts may provide support under suitable assumptions, but they should not silently substitute for the regular cash needed to meet scheduled payments.

Two traps to watch for.

  • Counting gross salary as entirely available for instalments.
  • Treating a variable bonus as a guaranteed recurring monthly receipt.

YOUR TOPIC-SPECIFIC LEARNING MAP

Learn from the attempt

  1. Separate recurring pay from the customer's variable bonus.

  2. Deduct necessary spending and existing debt commitments explicitly.

  3. Test the proposed repayment under a plausible income disruption.

Explain the idea, apply it to a new situation, then check what changed in your reasoning.
