BANKERS TUTORIAL · RBI · TOPIC & REVISION GUIDE

Topic guide: Systemic risk: connections, common exposures and feedback

Systemic risk concerns disruption that can spread across institutions or impair financial services more broadly. Interconnections, common exposures and self-reinforcing reactions mean the resilience of individual firms cannot always be assessed in isolation.

01 / UNDERSTANDING

Learning objectives

Cover interconnectedness, common exposures, fire-sale feedback and the difference between institution-level and system-level risk. Map a fire sale, price fall and subsequent response as a feedback loop. Your practical tasks are to map direct obligations and shared exposures and trace one feedback loop step by step. These conceptual objectives are a study framework, not an official question allocation. Demonstrate the distinction with a fresh worked case, including the assumptions that make the answer valid.

02 / UNDERSTANDING

The concept in context

Systemic risk concerns disruption that can spread across institutions or impair financial services more broadly. Interconnections, common exposures and self-reinforcing reactions mean the resilience of individual firms cannot always be assessed in isolation. Draw who owes whom, identify shared assets and trace how one shock could create funding or valuation pressure elsewhere.

03 / UNDERSTANDING

A worked learning case

Three fictional lenders hold the same asset. One must sell quickly to meet withdrawals, depressing its market price. The lower price can reduce the measured value of similar holdings at the other lenders, potentially prompting further sales. This feedback illustrates a common-exposure channel even if the lenders have no direct loans to one another.

ORIGINAL EDUCATIONAL PRACTICE

Try it before you check.

Can common asset holdings transmit stress without direct interbank lending?

Show the answer and reasoning

Yes; shared valuation and sale-pressure channels can transmit it.

An initial sale can affect the market price used to value similar assets elsewhere. Other holders may then face losses, collateral pressure or incentives to sell. Direct lending links are therefore not the only possible transmission path. Whether the feedback becomes severe depends on buffers, market depth, behaviour and the surrounding conditions.

Two traps to watch for.

  • Looking only for direct loans when mapping contagion channels.
  • Assuming an individually sensible sale has no collective price effect.

YOUR TOPIC-SPECIFIC LEARNING MAP

Your revision map

  1. Map direct obligations and shared exposures.

  2. Trace one feedback loop step by step.

  3. Identify buffers that could interrupt transmission.

Explain the idea, apply it to a new situation, then check what changed in your reasoning.
