01 / UNDERSTANDING
Plan your preparation
Build a feature table for fictional contracts before comparing only the interest-rate labels. Avoid treating a product label as a complete suitability assessment. For a later review, avoid suitability conclusions from a label alone. Keep a specific error note about assuming collateral makes a loan free of financial risk. Use a changed example after a short gap so that remembering one answer does not disguise a remaining misunderstanding.
02 / UNDERSTANDING
The concept in context
Secured credit is supported by specified collateral, while unsecured credit does not rely on that same pledged-asset structure. The distinction concerns a contractual protection mechanism, not a promise that one form is harmless or appropriate for everyone. Identify the borrower’s repayment obligation separately from the collateral and the consequences described by the agreement.
03 / UNDERSTANDING
A worked learning case
Two fictional loans have equal principal. One names an asset as collateral and the other does not. The collateral changes the lender’s protection and the borrower’s potential exposure, but both still require repayment under their terms. A decline in collateral value can also weaken the protection, showing why the asset’s presence does not make the transaction risk-free.
ORIGINAL EDUCATIONAL PRACTICE
Try it before you check.
Does the presence of collateral remove the borrower’s repayment obligation?
Show the answer and reasoning
No; collateral and repayment obligations are distinct parts of the arrangement.
The borrower’s duty to repay arises from the agreement, while collateral provides a specified protection mechanism if relevant conditions occur. Merely naming an asset does not mean instalments become optional or losses impossible. Actual rights and processes require the contract and applicable rules, which the simplified classification exercise does not establish.
Two traps to watch for.
- Assuming collateral makes a loan free of financial risk.
- Treating secured and unsecured labels as complete cost comparisons.
