01 / UNDERSTANDING
Plan your preparation
Prepare one importer and one exporter timeline, then choose opposite hedge directions from the cash flows. Next delay one invoice and describe the mismatch. Readiness means explaining the hedge's objective before calculating an isolated payoff, with current product permissions and contractual procedures kept in a separate official-source verification task.
02 / UNDERSTANDING
The concept in context
A business expecting to pay foreign currency is exposed to the cost of acquiring that currency; a business expecting to receive it faces uncertainty about its domestic value. A forward can reduce that uncertainty by agreeing an exchange rate in advance. The hedge direction depends on whether the underlying currency will be paid or received.
03 / UNDERSTANDING
A worked learning case
A fictional importer expects a foreign-currency equipment payment in three months and buys that currency forward for the matching date and amount. At maturity, the market rate would have been cheaper. The manager reviews the agreed certainty and combined equipment cash cost, rather than declaring the hedge unsuccessful solely because hindsight reveals a cheaper unhedged conversion.
ORIGINAL EDUCATIONAL PRACTICE
Try it before you check.
Does an unfavourable standalone forward outcome necessarily mean the hedge failed its purpose?
Show the answer and reasoning
No; its purpose must be judged against the underlying exposure and objective.
A hedge exchanges some market opportunity for reduced uncertainty under its agreed terms. The derivative's isolated result omits the cash flow being protected. Evaluation should compare the combined exposure and hedge with the stated objective, while checking whether amount, currency and timing matched and whether the underlying transaction changed.
Two traps to watch for.
- Judging a hedge only by the derivative's standalone gain or loss.
- Ignoring exposure cancellation or a changed payment date.
YOUR TOPIC-SPECIFIC LEARNING MAP
Build your next study session
Identify whether the underlying foreign currency is payable or receivable.
Match the forward's currency, amount and date to that exposure.
Explain the combined outcome under two hypothetical market rates.
Explain the idea, apply it to a new situation, then check what changed in your reasoning.
