Reading the news: Distinguishing replacement risk from settlement risk

A counterparty can fail before a trade settles or during the exchange of payments and deliveries. Learn why replacement exposure differs from principal settlement exposure and why a small market value does not settle both questions.

01 / UNDERSTANDING

Reading the news

When a story mentions counterparty risk, identify whether the concern is future replacement, collateral liquidity or the exchange of principal. A net market-value figure may not describe gross settlement flows. Ask what legal and operational arrangements support the claimed reduction and which exposure remains outside that mechanism's stated scope.

02 / UNDERSTANDING

The concept in context

Settlement risk concerns failure after one party has paid or delivered but before receiving the corresponding value. The amount and timing can differ greatly from pre-settlement replacement exposure. Netting, collateral and coordinated settlement arrangements address particular risks under defined legal and operational conditions; their effect should be examined rather than assumed from the instrument's name.

03 / UNDERSTANDING

A worked learning case

A fictional currency trade has a small positive market value before settlement. On the settlement day, the bank could deliver one currency before receiving the other. The analyst therefore separates the cost of replacing the contract before payment from the larger amount potentially exposed during an uncoordinated exchange, and checks the available settlement arrangement.

ORIGINAL EDUCATIONAL PRACTICE

Try it before you check.

Does a small positive market value prove that a currency trade has little principal settlement exposure?

Show the answer and reasoning

No; replacement value and settlement principal describe different exposures.

Market value estimates the advantage of the existing contract relative to replacement terms. Settlement exposure can involve a payment already made while the corresponding receipt is still outstanding. The analyst must examine the exchange mechanism and timing, rather than use the contract's small replacement value to dismiss the principal at risk during settlement.

Two traps to watch for.

  • Using notional amount and replacement value interchangeably.
  • Assuming collateral alone coordinates both settlement payments.

YOUR TOPIC-SPECIFIC LEARNING MAP

Evidence to check

  1. Separate default before settlement from failure during settlement.

  2. Identify the cash or delivery already released in each case.

  3. Explain which arrangement addresses the specific exposure described.

Explain the idea, apply it to a new situation, then check what changed in your reasoning.
