Practice & review: Comparing returns after risk and capital costs

Risk-adjusted performance compares earnings with the resources and risks needed to generate them. Learn why a larger margin may not represent better business when credit losses, operating costs and capital use differ.

The worked question on this page is original educational practice. It is not represented as a question from an official previous-year examination paper.

01 / UNDERSTANDING

Review the question

For original practice, supply two internally consistent product profiles and ask for a reasoned ranking. Follow with an assumption change that reverses the result. In paper analysis, check numerator, denominator and time period before calculating, and distinguish a question about absolute contribution from one about return per unit of risk resource.

02 / UNDERSTANDING

The concept in context

Comparisons need common definitions, horizons and allocation methods. A product can appear superior because it has been assigned too little capital or because loss estimates ignore adverse borrower characteristics. The metric should support informed judgement, including customer and strategic effects, rather than become a mechanical reason to expand whichever business has the highest reported ratio.

03 / UNDERSTANDING

A worked learning case

Two fictional lending products earn different customer margins. The higher-margin product also requires more servicing, has weaker expected recoveries and consumes more internally allocated capital. After a consistent comparison, its adjusted return is lower. The manager checks the assumptions before deciding whether better pricing, process changes or a smaller exposure would improve the economics.

ORIGINAL EDUCATIONAL PRACTICE

Try it before you check.

Why can a high-margin loan have a weaker risk-adjusted return than a lower-margin loan?

Show the answer and reasoning

Its losses, costs and required risk resources may be greater.

The customer margin does not deduct every economic cost or describe the risk absorbed. Higher expected loss, operational effort or capital allocation can outweigh the extra interest. A fair comparison uses consistent definitions and horizons, then checks whether different assumptions rather than genuine economic differences explain the reported return ranking.

Two traps to watch for.

  • Ranking products solely by their customer interest spread.
  • Comparing ratios built with inconsistent capital allocation methods.

YOUR TOPIC-SPECIFIC LEARNING MAP

Learn from the attempt

  1. Build a revenue-to-adjusted-return bridge for each product.

  2. State the denominator and horizon of the comparison.

  3. Challenge one loss or capital assumption before ranking products.

Explain the idea, apply it to a new situation, then check what changed in your reasoning.
