01 / UNDERSTANDING
Plan your preparation
Start with a fictional high-margin and low-margin pair. Deduct stated funding and operating costs, add a clearly labelled loss estimate and compare the supplied capital bases. Repeat after changing one allocation assumption. Readiness means explaining the ranking and its sensitivity, instead of assuming the highest spread must produce the best business.
02 / UNDERSTANDING
The concept in context
A lending margin measures only part of a transaction's economics. Funding costs, operating expenses and expected credit losses affect contribution before considering the capital allocated to absorb risk. A risk-adjusted return measure relates a consistently defined adjusted return to a defined capital base or other risk resource.
03 / UNDERSTANDING
A worked learning case
Two fictional lending products earn different customer margins. The higher-margin product also requires more servicing, has weaker expected recoveries and consumes more internally allocated capital. After a consistent comparison, its adjusted return is lower. The manager checks the assumptions before deciding whether better pricing, process changes or a smaller exposure would improve the economics.
ORIGINAL EDUCATIONAL PRACTICE
Try it before you check.
Why can a high-margin loan have a weaker risk-adjusted return than a lower-margin loan?
Show the answer and reasoning
Its losses, costs and required risk resources may be greater.
The customer margin does not deduct every economic cost or describe the risk absorbed. Higher expected loss, operational effort or capital allocation can outweigh the extra interest. A fair comparison uses consistent definitions and horizons, then checks whether different assumptions rather than genuine economic differences explain the reported return ranking.
Two traps to watch for.
- Ranking products solely by their customer interest spread.
- Comparing ratios built with inconsistent capital allocation methods.
YOUR TOPIC-SPECIFIC LEARNING MAP
Build your next study session
Build a revenue-to-adjusted-return bridge for each product.
State the denominator and horizon of the comparison.
Challenge one loss or capital assumption before ranking products.
Explain the idea, apply it to a new situation, then check what changed in your reasoning.
