01 / UNDERSTANDING
Learning objectives
Study incremental cash flow, opportunity cost, sunk cost, discounting and sensitivity. Use a small workflow project to classify each proposed item before calculating value. The objective is to explain what belongs in the decision and why, rather than accept a precise present-value number built from inconsistent or incomplete assumptions.
02 / UNDERSTANDING
The concept in context
A project appraisal should focus on cash flows that change because the decision is taken. Past expenditure already incurred is not made recoverable by approving a new project, while the use of an existing resource can have an opportunity cost. The discounting framework aligns future amounts with a defined valuation date and risk assumption.
03 / UNDERSTANDING
A worked learning case
A fictional bank considers automating a document workflow. The proposal counts reduced manual work but initially omits migration and support costs. The reviewer reconstructs incremental cash flows and tests slower adoption. The revised appraisal distinguishes already incurred research spending from future project consequences and identifies the usage level needed for the projected benefits to become credible.
ORIGINAL EDUCATIONAL PRACTICE
Try it before you check.
Should unrecoverable past research spending be included simply to justify approving the project?
Show the answer and reasoning
No; the decision should examine the relevant future incremental consequences.
Past spending that cannot be changed by the present decision does not become a future benefit merely because the project proceeds. Appraisal should focus on the cash flows altered by approval, including genuine opportunity costs. Management can still review the history for accountability, but that review should not distort the current investment comparison.
Two traps to watch for.
- Treating every accounting allocation as an incremental cash outflow.
- Ignoring implementation and continuing support costs after purchase.
YOUR TOPIC-SPECIFIC LEARNING MAP
Your revision map
Separate past spending from future decision-dependent flows.
Place each cash flow on the valuation timeline.
Stress adoption and implementation timing before recommending approval.
Explain the idea, apply it to a new situation, then check what changed in your reasoning.
