01 / UNDERSTANDING

Learning objectives

Study loan purpose, borrower contribution, cash generation, repayment schedules and collateral roles. The learning outcome is to distinguish primary repayment analysis from support available if that analysis proves wrong. Build an appraisal sequence beginning with purpose, followed by operating cash flow, existing commitments and repayment design. Put collateral in a separate support column. The learner should be able to explain why each item answers a different question in the credit decision.

02 / UNDERSTANDING

The concept in context

Credit appraisal considers what the loan will finance and how the borrower will service it. Business cash flows, household obligations and existing debt affect repayment capacity. A valuable asset offered as security does not automatically establish that instalments will be affordable.

03 / UNDERSTANDING

A worked learning case

A tailor requests finance for a sewing machine. Festival sales are strong, but monthly income varies and an existing loan already consumes cash. The officer prepares a realistic cash budget, checks obligations and tests a quieter sales period before deciding whether the proposed instalment structure is supportable.

ORIGINAL EDUCATIONAL PRACTICE

Try it before you check.

Can adequate collateral replace analysis of repayment capacity?

Show the answer and reasoning

No.

Collateral provides a potential secondary recovery source; it does not generate the regular cash needed for scheduled repayments. The lender still needs to understand income, expenses, existing commitments and variability. A sound proposal links the borrowing purpose, cash generation and repayment arrangement before relying on security.

Two traps to watch for.

  • Treating an asset valuation as proof of instalment affordability.
  • Using peak-season sales as the normal monthly cash assumption.

YOUR TOPIC-SPECIFIC LEARNING MAP

Your revision map

  1. Identify the tailor's primary source of repayment.

  2. Build a monthly cash budget including existing debt.

  3. Test affordability during a realistic lower-sales period.

Explain the idea, apply it to a new situation, then check what changed in your reasoning.
