01 / UNDERSTANDING
Plan your preparation
Use a comparison sheet for a loan, letter of credit and guarantee. Schedule term-reading practice after the basic party and cash-flow differences are secure.
02 / UNDERSTANDING
The concept in context
A bank guarantee creates an undertaking in favour of a beneficiary at an applicant’s request. The exact wording determines what the bank has promised and how a demand is handled. At issuance, the bank need not disburse the guaranteed amount, yet it assumes an exposure that requires assessment and control.

A worked learning case
Original educational case. A contractor asks a bank for a performance guarantee supporting a project contract. The beneficiary receives the bank’s undertaking, while the contractor remains responsible for the work. No guarantee payment occurs merely because the document is issued. If a demand arises, the bank considers its undertaking and applicable process; the exposure was real even before cash left the bank.
ORIGINAL EDUCATIONAL PRACTICE
Try it before you check.
Original practice: Is a guarantee necessarily risk-free to the bank because no loan cash is paid out when it is issued?
Show the answer and reasoning
No. The bank has a contingent exposure.
Issuance creates a commitment whose future cash consequence depends on the undertaking and circumstances. The absence of an initial disbursement changes the form of exposure, not its existence. Assessment should consider the applicant’s ability to reimburse the bank and the guarantee terms, alongside any security or margin arrangements that mitigate potential loss.
Two traps to watch for.
- Equating no initial disbursement with no credit exposure.
- Assuming collateral changes the wording of the bank’s undertaking.
