01 / UNDERSTANDING
Learning objectives
Focus on accrual versus cash, receivables, inventory and the three broad cash flow categories. Aim to explain a cash shortage using transactions rather than vague descriptions.
02 / UNDERSTANDING
The concept in context
Profit measures income and expenses under the accounting basis used; cash flow tracks cash movement. Credit sales can increase reported revenue before the customer pays. Buying inventory consumes cash before the goods are sold, while a loan brings cash without creating sales revenue or operating profit.
03 / UNDERSTANDING
A worked learning case
Original educational case. A service firm records ₹80,000 of sales but collects only ₹50,000 this month. It pays operating costs of ₹35,000 and buys equipment for ₹20,000. Operating cash inflow net of those costs is ₹15,000, while equipment spending brings the combined cash movement to minus ₹5,000 before financing. Reported sales alone cannot explain that movement.
ORIGINAL EDUCATIONAL PRACTICE
Try it before you check.
Original practice: Is a new bank loan received by a trading business normally sales revenue or financing cash inflow?
Show the answer and reasoning
Financing cash inflow.
The loan changes cash and creates an obligation to repay. It is not consideration earned by selling goods or services, so treating it as sales would overstate operating performance. The distinction lets a reader see whether ordinary business activity generates cash or relies on outside funding.
Two traps to watch for.
- Treating borrowed cash as profit because the bank balance rises.
- Assuming all negative cash flow means the business is failing.
